Spotify’s Margins Keep Growing. That Changes the Case.

With 306 million paying subscribers and €3.2B in trailing free cash flow, Spotify is starting to look less like a growth bet and more like a compounding business.

When Spotify went public in 2018, it had about 71 million paying subscribers and no credible path to profit. Eight years later, it has 306 million and generates more free cash flow in a single quarter than many media companies produce in a year. That shift deserves more attention from long-term investors than the subscriber count alone suggests.

Spotify hit its key targets in Q3 2026, adding 6 million subscribers in the quarter to reach 306 million, while also posting healthier growth in ad revenue. Overall revenue came in at €4.97 billion, up 16% year over year. Both figures landed at or above guidance, which has become a pattern: Spotify has now delivered meaningful operating income for multiple consecutive quarters, and the trajectory is not flattening.

The Margin Story Is the Real One

Gross margin finished at a Q3 record high of 33.0%, expanding 136 basis points year over year and exceeding the company’s own guidance of 32.9%. Premium gross margin reached 34.5%, up 130 basis points, while ad-supported gross margin improved to 18.7%, up 105 basis points, driven by favorable podcast cost structures.

Free cash flow reached €735 million in Q3, bringing trailing-twelve-month free cash flow to €3.2 billion. That is not a number associated with a company still figuring out its business model. It is a number associated with a business that has found durable operating leverage.

The advertising segment, long the weak link, is finally pulling its weight. Ad-supported revenue grew 10% to €482 million, with automated sales channels continuing to scale as the largest contributors to overall advertising growth. For a long-term holder, that matters: a subscription business with an accelerating ad layer attached is structurally more valuable than one without.

More Than Music Now

The platform is also wider than it was two years ago. Audiobooks on Spotify are going global, expanding from 22 markets to more than 180 by year-end 2026, giving listeners access to more than 350,000 titles across over 120 languages. The Spotify Partner Program is coming to more than 35 new markets this fall, including Italy, Spain, Brazil, Mexico, and Colombia, marking the largest expansion of the program yet. Each of those moves extends the surface area over which Spotify can earn revenue per user, which is the core mechanism behind margin expansion.

Co-CEO Gustav Söderström also highlighted AI developments, describing how Spotify is becoming an agent users can talk to, ask questions of, and instruct. Agentic discovery, if it deepens engagement, reduces churn, which is the single largest cost a subscription business quietly bears.

What to Watch, and What to Pay

The risks are real. Netflix carried a Q2 2026 operating margin of 33.4%, and its gross margin was above 50% in that quarter, well above Spotify’s current levels, which is why SPOT’s forward multiple deserves scrutiny. Music royalty costs paid to labels like Universal Music Group and Warner Music Group remain the ceiling on how far premium margins can climb without further pricing power. Spotify raised U.S. prices again in mid-January 2026, and subscribers kept growing, which is the clearest signal the product has real pricing power.

Shares jumped roughly 7% in premarket trading after the results, reaching about $562, as investors focused on margin expansion and improved cash generation. At that level, the stock is not cheap. But a business adding 25 million or more subscribers every year, expanding margins across six straight quarters, and building an advertising layer that is finally accelerating is not a story that resolves quickly. For Q4, Spotify is guiding for 316 million premium subscribers and revenue of €5.2 billion, with gross margin of 33.8%. If that holds, margin expansion will be three years running. That is the kind of consistency long-term investors can build around.

The Wealth Takeaway

The most durable wealth-building businesses are rarely the ones growing fastest. They are the ones that grow consistently while extracting more value from each dollar of revenue. Spotify, at 306 million subscribers and with free cash flow compounding at scale, is crossing that line. The entry price matters, but so does the direction of travel.
